its a long time since I messed about on the xbox. I recall XBMC (later builds) being able to access a correctly formatted usb drive, however it is limited to usb 1 speeds as the hardware does not support usb 2. I might be mistaken, a further Google should sort it out.
Much better off streaming over a network.
Found some old info

I got the Xbox yesterday and am starting to assemble the soft mod kit.
It was news to me yesterday (when I tried) that I'd need a DVD playback kit for it to be able to play DVDs. I'm assuming that with a bigger HD and/or a network connection I'll be able to play DVDs from VIDEO_TS folders either over the network or from the HD? Is this right?
If so, will the DVD playback kit still be necessary for this, or does XBMC allow control from the gamepads?
Sorry if these are dumb questions but, well, this is new to me0 -
As far as I know, and I'm no expert either, the reason the Xbox wont play dvds without the dvd playback kit is because Microsoft wouldn't pay for the licence. When you buy the kit, you're also buying the licence to play dvds. So I would assume (being no expert of course!) that this is a software restriction not a hardware one, and wouldn't occur when running non official software?0

XBMC will let you play any DVDs. It is worth getting the official Microsoft remote to control XBMC. Much better than using the game controller, but this works as well.0 -
Thanks guys. For a few quid it must be worth hiding the controllers I guess.0
