You said that you "would think about it". By those words, you gave her to believe that her position and claim had some merit to it and I can understand her sense of having lost out.
I'm not certain in my own mind from your words whether this is blatantly no money, no grandchild or whether she is determined to make you see that you are throwing away potential income. She is probably right that a taxi home every night you work is likely to cost less than the £420 a month that you are not receiving.
I also suspect that she has not spitefully and deliberately kept your grandson from you. She has, in fact, withdrawn herself, a much less pointed action with the unfortunate spin-off that you don't then get to see him.
I can't help but notice that you have not said why your daughter felt that some money should come to her nor why your divorce from a man who is not her father should lead you to think that you need to make extra effort.

I'm starting to think that the kickboxer is her new fella. But she doesn't want the daughter to know because she's upset about her parents getting divorced. So she concocted the story about the fat bald man.
Then the daughter finds out he's not paying rent and says well if you don't need it you could give it to me to help with your grandson. But really she's testing her to see whether it really is a stranger lodger or a partner0 -

Pubs tend to have NMW jobs and I would be VERY surprised indeed if any of them were prepared to pay a taxi fare for staff, as well as their wages. I've certainly never heard of it.
Of course, if you can produce:
a. Evidence that HMRC will allow this without deducting tax from it (ie the number of relevant paragraph, relevant page its on from HMRC manuals, etc)
AND
b. Evidence that its commonplace for pubs to cover the taxi fares of their staff after their turn of duty (ie as well as pay them wages)

If your daughter wants the rental income, and the rental income is £0, then that is what she is getting.
I would send a polite letter to your daughter saying you have no idea why she thinks she should get the annex rental income, nor why she even needs it, as it is your home and yours to do what you like with.
I would then say that it is a shame that she can no longer come at Christmas, but to let you know if her plans change as she is always welcome. Let her know you will send her Christmas gifts in the post (send special delivery!).
