I think he means (1). He's not au fait with our way of doing things. Even here, young people who have moved out from their home for the first time don't expect to pay rent when they go on holiday (they soon learn they're wrong on that one!).
Maybe he sees you as some sort of hotel accommodation, a hostel type of place.
You'll just have to speak to him and see how it goes. See what you're prepared to accept if he says he won't be paying.

Nah, everyone always knows about the bathroom when they move in, and so far no-one's been put off by it (which I always find strange).
