urgent advice required/width of extension

Think about it, your property has foundations, the builder has managed to extend those foundations very easily. Obviously another area needs to be appropriately dug and filled in the same way the rest of the foundations were, foundations are often several blocks rather than one huge filled hole, so having a bit added on really isn't a big issue.
I'm not entirely sure the building should need instructions on how to carry out foundations.0 -

How are you draining your extension? Does it have a gutter to your neighbours side? That might be why your builder is recommending you set back from the boundary. If a gutter hangs over your neighbours property, it is trespassing - therefore if your external wall is designed to form the boundary between you and your neighbour then any gutter or roof overhang will trespass. If it is a flat roof draining away from your neighbour then of course that doesn't apply. If it is draining that way then in addition you need to consider how you will maintain your gutter and clean it etc.
Also what has been agreed under a party wall agreement, do you have one with your neighbour?
With regards to the foundations, what is the floor build up timber, beam and block or concrete slab?
But first make sure you understand why your builder is suggesting stepping away from your boundary before assuming they rate incorrect in their advice. A few hundred MM. Will not make a massive difference to the size but may make a massive difference in relationships with your neighbours if you do not understand the builder proposal and go with the advice on here. Remember you have no idea the skills and qualifications of people giving you advice on a forum.
And no the building inspector will not be monitoring the size of your extension, just that it meets the building regulations.0 -

Yes the building inspector could, to be honest if I were you I would be pulling out and getting a new builder, if they aren't capable/too lazy to work to the agreed size I would be concerned about future issues in the build.0 -
