They shouldn't have yet, at least not from your funds as there is no proof of the item being returned.
If it is returned, hopefully it will not be signed for and all is sorted.

Thans, update with this. I got it back (but with the tags off!) and it has a sticker on the box saying signed for, but i didnt have to sign for it...0

If they've taken the tags off, get in touch with paypal immediately by phone, and tell them you've had a used item returned, and that you do NOT authorise a refund.Should've = Should HAVE (not 'of')

A no-quibbles return policy is also a very good way to rasie the bar for the quality of service provided by third party sellers on their site.
As I see it, this is just another nail in the private sellers' coffin. The free listing for 99p start auctions is now well on the decline - too many people have either seen expensive items sell for the opening bid, or are bored relisting the same unsellable item for the last few months.
Ebay are simply social engineering the site to meet their own long term strategy. It's either fall in line, or sell elsewhere - this hypothesis is only reinforced by the recnet emails that come out in reference to policy changes; the last line is always along the lines of "If you do not agree with this, please click here to close your account".
There can not be a clearer sign than that.
I believe Steve is spot on with this post. When the new COE of ebay, John Donahoe (sp?) took over, he changed ebay's business model from being a site that allows indivduals to exchange unwanted items, to an online shopping mall. They realised that ebay made 80% of its revenue from 20% of its sellers, ie. the business ones, but the private sellers were just as much hassel for much less return.
the changes to feedback clearly indicated where they wanted the site to go, and the policy changes they keep implementing are all puching the site in this direction, they don't want auctions and they don't want private sellers, the very things that made ebay the market leader infact.
It's their site, and they can do what they want, what really gets my goat is when they witter on about the ebay 'community', whilst cheerfully sticking two fingers up at any notion of community by cynically doing away with the level playing field between seller and buyer.0
