Managed to get almost everything done. Just the need to switch off/on the system restore, but that can wait until tomorrow. Too tired now!
Thank you all so much. After all your help there is only one picture missing and thats the one that was set as the desktop background. So I think you'll agree thats a major turnaround.

It's probably still there, exactly where it was saved on the pc before. All you'll need to do is find it and then right-click on it and Set it as wallpaper

Final update, just signed in and immediately found the lost wallpaper pic. System restore switched off and now back on again. So, a big sigh of relief, I'm giving this laptop back to my nephew tonight. And, you know what? I think its actually in better shape than when I got it. Thanks again everyone who helped.

Tell your nephew to scan at secunia and update any vulnerable software, removing the older versions. Exploiting insecure versions of software is how a lot of this kind of malware gets installed in the first place.
Adobe Reader & Flash, Java RE etc are common culprits, as well as windows itself.
