OK, all you have to do is refund him from the Paypal transaction. Go to the page in Paypal showing it, then press Refund and enter the entire total. Then once that's done, ask them to agree to a mutual cancellation through eBay to get your fees back, then you back at ground zero as if the listing had never sold in the first place.
