Just go to General -> Reset -> Erase All Content & Settings then you'll be able to set it up as a new iPhone from your backup.

If she has 'Find my iPhone' enabled on the one she has given you, she'll need to disable that BEFORE you do the erase bit (still on the phone she has given you) but if it was her old phone then that wont be a problem will it as she'll know the password.

You mean what does it do?

It means if someone nicks it and trys to do a restore and set it up as their own it wont work and renders it useless - even if you wipe it and do a restore it will get so far then ask for the password.

If 'Find my iPhone' is enabled (Settings -> iCloud -> Green Button lit on Find my iPhone') then she will have enabled it.

It is requested by default now when setting up the iPhone, it would be, nine times out of ten, her iCloud password.

She would have specifically had to say no dont use it when setting it up to turn the function off.

    just saw your edit.

When you clear it, you can choose to set it up as new iPhone via iTunes when you pick that it'll tell you to plug it into your computer then it will give you a prompt to restore from the backup you already mention you have done in iTunes.
