Both are running Windows XP Media center edition

and the ethernet port on computer 1 is used for the router, it has a ethernet wire inserted in it.

An additional ethernet port is easily installed via an ethernet PCI card. Costs about fiver and 10 minutes to fit it. Or use an ethernet hub.
But, TBH, you are making this ridiculously complicated. Just network both via your router and use MAC address filtering on the PC you don't want online, as already suggested in post 16.

Could the OP simply connect machine 2 to the router, and disable the web browser(s) upon it?

No is the simple answer, there are too many services open on windows , the answer is attach pc to router and let the router deny inbound/outbound connections to the interwobble to that pc, oh and set the "blocked" pc to only accept certain ports originating from the "allowed" pc , and set that allowed pc not to have internet connection sharing enabled.

On the second machine go to Networking and check the Networking adapters.

You should see the network card listed there
Right click on it and select "Properties"
Remove the tick box from "Internet Protocal Version 4" and "Internet Protocal Version 6" (if ticked)

Make sure only "File and Printer sharing for Microsoft Networks" and "Client for Microsoft networks" are ticked.

That removed the ability for the PC to access the internet but Still access other machines on the LOCAL network (i.e the other PC).

^^^ There you go. Simple solution that only requires an Ethernet cable.

Both...bluetooth maximum data transfer is quite low. The farther you are away from the PC the slower the transfer.

USB bridging you have to use the software the cables comes with. You can't use windows explorer....and it's maximum data trasfer rate is slow too. You also have to be within a few metres of the other computer.

For the USB/ USB Bridge cable method (which i want to consider)

Will these do the trick? (they DONT say bridging wire/cable though)

(as i said, they DONT say bridging USB/ cable though)

they are bog standard usb cables for connecting peripherals, the belkin/plugable/all easy transfer cables have a chip in the middle, inside the plastic box, which is why they cost more.
