Yes, the tax disc was purchased with cash at a local PO (on 31st Dec).

Should also add, the car was SORN from September to end of December (last year), I assume that may have something to do with it?

For what it's work I think they have misread the PNC page. The tax database isn't up to date and when the PNC has no details it shows aa 'VEL not held'. This means the system holds no tax details an not that the vehicle isn't taxed.0

Happens all the time unfortunately as DVLA or whoever take time to update their systems. My missus has been stopped twice for just this reason. One look by the police at what is clearly a valid real tax disc in the window and she is sent on her way again.0

The Police ANPR list for car tax is only updated on a 4-8 weekly basis. The police generally focus more on keeping their PNC and Insurance databases more up to the minute.
It costs money to get the list of data to upload, so I should imagine it could get even slower with recent cuts.
The DVLA's own ANPR vehicles are updated every 10 days however.
It is therefore likely that although the DVLA's records are up to date and correct, the list held by your local force's ANPR is just older data.
The police have the ability to switch off certain data lists, when operating ANPR, and many don't use the DVLA's car tax lists due to the data being old.0
