It isn't the responsibility of the buyer to purchase additional insurance. You are responsible for ensuring that the item gets delivered to the buyer. You would lose a PayPal claim as you cannot provide tracking information. For a pair of jeans costing £20 posting normal 1st/2nd class is fine as this covers you up to £32. Refund before it gets to a chargeback scenario. You need to refund the whol elot, including the original p and p paid.
Then after 15 working days have elapsed (which I think it has already) reclaim your loss from the RM using your certificate of posting.
As others have said it is up to you to get the parcel to your buyer so any insurance is to protect you, not the buyer.

This isn't an ebay thing, it is simple logic. If you bought from someone online, or via an ad in a magazine whether a shop, small trader or individual then surely you would expect to get the goods you paid for.I can't believe anyone would pay for an item and then when it didn't arrive just shrug their shoulders and say 'oh well, it was a gamble'.
As a seller you can protect yourself by keeping a certificate of posting, as you quite correctly did, or for more expensive items over £32 using special delivery so that you can ultimately reclaim your loss from the Royal Mail.
This isn't an ebay problem, it is a Royal mail problem.

in other words, if royal mail looses the parcel, it's your responsibility as a seller to ensure the buyer does not loose out
this isn't crap, isn't unfair, it's actually VERY GOOD POLICY

Bleugh, I don't think you used enough emphasis in that post. You should have underlined and used red font on the word "you" in the following section:
