i get the feeling a solicitor is pursuing the case....this is shocking as there is nothing to support ANY of her allegations! I think you should push your insurance a little more and get them to fight for you, as the Third partys insurance is doing so.

I didn't read there was a Solicitor involved?

The normal process would be that if the OPs Insurance refuses the claim then the claimaint or her insurance would then appoint a solicitor (they will write direct to OP - again, response is please liase direct with my insurance) threatening legal action if funds not paid etc - they will likely only ask for a small amount (in my case it was £150) as that opens the door for liability. They will keep doing this until such a time as they drop the case (you will simply stop hearing from them!) or they decide their case is good enough for court - in which case a small claims form will drop through the door - fill it out and return it, disputing the claim.

There will then be all sorts of shenanigans going on whilst court is pending, but dont get stressed about it - if you didn't do it they cant prove that you did!

Empty threat. You cannot claim for anything that is not a material/financial loss.

I received £50 for being messed around in the past so its worth a try, looks like the other person is trying it on a lot more aggressively.
