Ask them if they'd like to return it, and if so you could refund the full amount (plus possibly their return costs). Or refund a percentage, whatever comes to around a couple pounds or so, and do this before they even reply to the first part. Seems to cheer most people up

I agree with pepsi_max, just send the apologetic email saying that you are sorry item arrived damaged but if they want to return it then please do so and you will issue a refund of the original amount pad, in full.
Call their bluff, don't bother offering any more compromises. I advertised 100 brand new ones for a fiver on gumtree and had no interest!!
Offer a refund (once returned) and apologise for it reaching them broken, even though it isn't your fault. The thing is, even if you refund the person doesn't seem mentally stable enough to give you a pos.0 -

I'd go the route of only offering a full refund once the cd had been sent by tracked means. They'll probably disappear back off to stupid.0 -
I would have offered them whatever they were charged for p+p, and said something about insufficent packaging (even if your packaging was fine
)
But I also think a offer of £1 is a good one.
CD and DVD cases are very difficult to protect. (I usually pop a bit of cardboard in the case to help prevent crusing and disc slippage)This is my opinion.
