HELP! Being charged for an iPhone repair

Hiya!
I have owned an iPhone 3G on O2 18 month contract since July 2008. Fantastic piece of kit, and I am very happy with it. However since the middle of last week (15 Sep 2009), I have started to get a lot of buzzing out of the inbuilt earpiece, so hearing people on the phone is very poor. It has just started out of the blue.
Anyway, the handset has been very well looked after. No drops/scratches/bashes etc., so as far as I'm concerned, the failure can only be attributed to faulty hardware.
I have contacted O2, and they asked me to visit either an Apple Retail store or an O2 shop. Because it is 14 months old, both Apple and O2 expect me to shell out for any replacement or repair to the device. Apple want £139 for an onsite 15-20 minute repair job.
I have since been to O2 and I have sent it away on a repair quote for £17.50. The guy at the store said that because 12 months is up, I will be charged for any neccessary repairs less the charge for the quote.
Should the cost of the repair be similar to Apple's, I don't really want to have to shell out for something that I don't think that I should have to pay for, especially when I have been paying out a ton to O2 through their contract for a premium piece of kit. Do I have any grounds to ask for a free replacement/repair?
If not, I assume if I agree to the cost of the repair, I would not be able to later claim the money back via the courts?

if no warranty then tbh i would just cut your losses, sell it on ebay as faulty or see what mobile-buying websites will offer you. if its in good cosmetic condition like you say then that will help a lot. put whatever proceeds towards a new handset. then you'll have yourself a brand new iphone and warranty.0
