The reason holidays with a lot of companies are very cheap to Sri Lanka is that they are trying to promote tourism using Sri Lankan airways and offering basically 2 for the price of 1.
I did a tour of Sri Lanka in 2007 and yes, there were security checkpoints etc but we did not feel unsafe at all, and I would not hesitate to go there again. The only thing we did not like was the constant begging/trying to sell you stuff, wherever we went, but that does not just occur in Sri Lanka.
If you get a chance to do a tour the hotels which we stayed in were superb and they are very reasonable if you booked them with a car and driver. (The hotels we stayed in were the Kandalama for Sigiriya Rock, the Earls Regency for Kandy, the Tea Factory for tea plantations, and Yala Village for the safaris) The roads are very bad and although somewhere might be around 80 miles away it could take at least 4 hours to get there which is why you need to stay overnight near the sights and with children would be wise.
I am sure you will have a great time.

I went to Sri Lanka in October last year and had a great time. I backpacked around the island, using local buses everywhere and had no trouble. Security was tighter on the buses the further north you went but that was reassuring and only meant a 5 minute bag/id check every hour or so. Furthest north I went was Anuradhupura and it seemed safe to walk around town even though a bomb went off there 2 days before I arrived. The beaches in the south are gorgeous!

I'd go back any time. :)
