Seems the rules have changed. I signed up last year and so will not be charged a renewal fee.
"If you signed up before 11th February 2008 (for an Office Live Basics, Office Live Essentials, or Office Live Premium account) you will not be charged a renewal fee."
"If you signed up on or after 11th February 2008, your .co.uk domain name is free for the first two years, then you will be charged £10.99 every other year. Alternatively, if you chose a .com, .org, .net, .info or .eu domain, it will be free for the first year, then you will be charged £7.99 every year thereafter. Microsoft will automatically renew your domain name for you unless the domain name is canceled prior to the renewal date."
