Thanks all for your feedback.I see a lot are asking to pay up and assuming the cover has been restored.Just few clarifications - as of now the policy is still in cancelled state.What is not sure if the policy was never started or later cancelled. If it was latter they should have taken payments until the cancellation date.My point has been - at no point the insurer contacted me in writing, email or phone before cancelling the insurance.if they are not getting any payments, they should investigate or notify me. It was me who queried and then they realized the policy is not active.Thanks for the help though0

Back in my Motor days out PAS system worked on overnight batch processing which is when all renewals were processed. Every day IT got a list of a dozen or so policies that had failed to renew for some IT system reason and they'd push them through. In the old days it just meant the customer got the email and 10am rather than 4am but later the customer would be ignorant to the fact because we stopped sending the on the day email.
It's broadly irrelevant though because this is just a system issue and the reality is that both parties intended for it to be renewed and had you become ill in that period a claim would have been honoured.
As previously said, if you dont want to pay for that period then tell them to leave it as lapsed/dont correct this year and buy a new policy elsewhere with the potential impact that will have on pre-existing conditions etc.1 -
Agree with above, you would have been insured if you have needed to claim.
I feel you are making a bigger issue of it than needed. Because of their error you have an option that you wouldn't normally have, that is not to pay the period that you would have been covered for.

Your opening post is below (with my emphasis). It hasn't been cancelled, it's in a sort of 'stuck state', and you can unstick it by agreeing to pay the missed payments. They've made a mistake, they've offered a solution and given you a discount as an apology. You either take that, or say thanks but no thanks. I'm not sure what else you're after. If you don't want to pay the missed payments, advise them that you wish to cancel the policy and take out a new one elsewhere. In theory you will have saved five months' payments, but in practice you might find you can't get as good a deal elsewhere.
