They can't judge if it is lawful or not - only an appropriate court or similar can do that.
If you insist on cash and comply with all the other T&Cs such as ID and notice requirements then they are in a weak position legally not proving it and even closing the account thereafter.They wouldn't deem your activity as unlawful. They would simply say they aren't satisfied it is lawful.
You then have 3 resolution routes:
1) ombudsman
2) the courts
3) withdrawal through another means - cashpoint, faster payment to another bank etc.

Have you got an account at another bank? If so, make a Faster Payment to that account and withdraw your cash from there.
If you don't have another current account elsewhere, may be this episode is enough reason to get one now. HSBC's obsession with interfering in people's finances is disturbing.
I think they are still hurting from the billions they were fined in USA for money laundering!
Still doesn't excuse this though!0
