Maybe they got one from someone else for Christmas and like the new one better after trying it out for a few weeks.
My guess is that they bought it thinking, that as a supposed Android device, they would be able to download all the usual apps you can on a normal Android tablet. Then, after downloading apps that were Kindle compatible, they then found out that the Android system on a Kindle is so crippled that the choice of apps available is quite limited!

I'm worried that if I do return the Kindle, they might say that it was never received or deliberately break it and say that it's not working.
ebay may think that as they have waited over a month to ask for a refund a little strange. Normally if an item is broken upon receipt or item hasnt been received people normally open a dispute pretty sharpish.
did you make a note of the serial number before you sent the item/or take a photo showing the number? You could send photographic proof to ebay that the kindle is fully working.

"I have been advised that I need to contact you for a full refund as I have returned the item to you as you requested. I didnt need to open a dispute as you claimed, as it is you who is disputing that you should refund me. Please note that unless I receive a full refund immediately I will issue proceedings for recovery of the same along with the court issue fee and my reasonable legal costs. "

Just ignore it, the buyer can't escalate it.
Politely reply to the Case that you dispute his contention that 'The item is defective or broken' as it came back fully working, with his apps installed. You could upload a screen shot, it should also have his user account still there.
Tell the buyer no refunds will be issued for a change of mind return, and again offer him the option to collecting at his expense or you will dispose of the item after 30 days.0
