I'd say it was more than just putting someone's nose out of joint - is the OP willing to reimburse money spent on solicitors etc by the other party if he pulls out?

Its the OP's decision, but it would be a messy situation and I can understand why the vendors of house number 2 mightn't want to get involved.
Nothing is certain until exchange, so why would the OP reimburse money, both sides know this? It is the system we have, the seller could on the day of exchange say they want £10k more. The OP could also see another property and decide to buy that. Blame the system.

All irrelevant, vendor 2 is not interested in dealing with the OP. No one can force vendor 2 to sell to the OP.

Personally I would not want to deal with someone who on the day of exchange is wanting to view other houses. As it stands vendor 2 is not interested so the Op has 2 choices, buy house 1 at the agreed price and withdraw, simple as that.

What the OP probably wants is for vendor 1 and vendor 2 to get in an anti bidding war and reduce the price of their houses, which are clearly well priced to be generating this interest.

I don't disagree, just shows what a god-awful system we have for buying and selling property; it can cause massive stress on both sides.

We've just moved this week and the neighbours opposite invited me in to see what they'd done to their property. During the conversation they told me that their house was under offer but the people weren't willing to wait for them to find somewhere so had withdrawn their offer and were now buying another house on our side of the road. For a road that rarely has houses for sale there were three including ours come onto the market one after another.

The neighbours want £38k more than we paid and the house the buyers have moved to had a full asking price offer for £11k less than they want so I'm not surprised they've changed allegiances. However, nobody was near to exchanging contracts!
