This is all your fault.
It seems you lent your car without agreeing anything about what was to be done should there be any damage done. You say your neighbour was insured to drive, but presumably not comprehensively insured, so what would you have done had he skidded on ice and written it off?
The broken key was an accident waiting to happen. Just move on and tell him not to waste money on a lawyer over this. (Do you really think he has instructed one?)0 -

I can't see why he would want/need one - unless he's moving.
