On instinct I would say your children would want the new one!
Looking it up on google:

If I was offered either an 8GB 3rd generation or an 8GB 4th generation, I would no doubt choose the 4th generation! Unless you may be able to persuade them with a 64GB 3rd generation itouch - but that's still the same price as the 4th gen 8GB ipod...
I'm not too sure what to advise really. I had an ipod mini (bought many many years ago) and I'm not convinced I'd buy another apple product due to battery problems etc. I've had although that might have improved with time.
Another idea is an iphone - not sure how cheap/expensive they are now. Could a contract for an iphone be cheaper in the long run considering mobile bills?
http://www.moneysavingexpert.com/deals/cheap-iphone I guess not - unless your children phone quite a lot!0 -
Also don't forget that apple do a student's discount! You have to go through a certain link or be accessing the site from school etc.0

You can share an iTunes account.0

If you do buy two ipods make sure you get them via quidco and the applestore. That way you get both cashback and free engraving. I am very happy with my 4th gen Ipod touch.0

yep you can use 2 different ipods on one itunes account, therefore when you buy either free or paid apps both ipods can use it without needing to buy 2 of the same app.
if your children want different music to each other on the ipod then just create 2 new playlists (one for each) add the music they want into the respective playlist and then in the sync music tab just select the respective playlist to sync and not the whole library.
I would say if you can by the new ipod touch 4 (the 8GB is now the same hardware as the other GB versions, unlike other generations, the 8gb 3rd gen is actually a 2nd gen ipod touch) because it is much improved and it is also more futureproofed as apps will require the retina display and the gyroscope. it also has the 2 cameras one for video calling (each other if they want?) and the other for pics and HD video
edit: also if you go down to HMV and buy a new ipod touch 4 you get a free speaker dock, that can also be used for charging, AND (I think it's) 25 free music downloads from HMV digital - very good value for money and very in the spirit of MSE0 -
if you go down the refurb route have a look here

some people have been buying them for £69 for the 8gb ones and say they are ok.0
