I bought a Merino wool top last November costing £25 in the sale and it has only been worn and washed 6 times max, it has gone into holes, I have returned this to the store and they have told me that they do not have any more of the exact item but if I want a replacement I have to pay £40 extra.

outwith the first 6 months the burden would be on you to prove the item was faulty.
They can offer a replacement on a like for like basis and i believe they can ask you to pay the difference if its for a better item. However they can also provide a partial refund.
Have you asked about this instead? You keep using that word. I do not think it means what you think it means - Inigo Montoya, The Princess Bride0
