Help I'm being rippped off by a nasty buyer!

I need help and advice please.
I am having problems with a buyer. This person bought a widget from me and is saying it is damaged. I asked them to take photos and the damage could NOT have happened in the post. I pack extremely well, my feedback comments back this up.
Anyway this person has 22 feedbacks and had begun the paypal chargeback process. The item arrived back today but I don't know what to do. I guess if I say its arrived back paypal will refund the buyer but this seems VERY unfair, especially as my auction photos show the item to be in perfect condition.
The item is defintely not in its original condition.

State this to paypal. Did the buyer send the item back by trackable delivery - ie. recorded or special? Did you tell him to send it back?
Was the item quite valuable?
I would wait for the outcome of the paypal dispute but I guess its going to be the buyers word against yours - and more often than not the dispute goes in favour of the buyer - I know this wwont be what you were after hearing!Weight Loss - 102lb0 -
The buyer sent the item by recorded and paypal asked them to return it. I pointed out to paypal that I point blank refuse to refund someone who has dmaged the item themselves and lied about it.
The item is a tenner so not a great amount but the, 'I'm being ripped off' feeling is so awful
I have nearly 600 positive feedbacks so I think I'll leave a nice juicy neg. Mean, horrible ebayer!
Minor update- Hubby got in from work and checked the item more thoroughly and the buyer has GLUED part of the item.Ebay~ A wretched hive of scum and villainy.
