Item Sent RD - Tracking States Returning To Sender But I Have Not Received It Back

I hope someone can help but I sent a mobile phone to a seller who paid via PayPal. His feedback was good so I wasn't concerned at him winning.
The item was sent via Recorded Delivery but the seller stated that he never received it so opened a PayPal dispute.
The tracking reference shows the following message:
Your item with reference DW*********** is being returned to sender.
This is either because the item wasn’t picked up by the recipient, or because we couldn't deliver it. Sorry for any inconvenience. Please allow for at least two days before tracking the return of your item
The seller states that he never received a calling card for picking it up at his local office. The address is also genuine.
Wat worries me is that the item had my address on the back i.e. senders address but I am yet to receive the item aftera week of the above message showing. Would the item have gone back to the Post Office that I sent it from as it was the first place to scan the tracking barcode?
PayPal have reversed the transaction putting me in the red so I have to add funds into my account :mad: I assume the buyer will get the refund while I loose both the money and the item? :mad:

            I would contact your nearest sorting office. You should be able to find this from the royal mail website. It goes here before delivery to you, or after non delivery.0

            ....and will take ages and ages. Returning post isn't a priority for Royal Mail as it doesn't generate income.
 We had a letter returned to us last week. All that was wrong was that the postcode was missing and the house number 5 looked like a number 6. Evidently the cul-de-sac didn't have a number 6.

 ive had RD items returned next day after being returned from the DO
 as you say its low priority
 and all that was wrong was the number and no postcode? lol
 rock and a hard place
 do i chance putting it in the 'wrong' door as my best guess or return it
 i get grief for both regularly
 just the other day i had a woman screaming(and i mean screaming) that i put a letter that wasnt for her through her door even though it was addressed to her address
 a few weeks ago i had to fight off a junkie who had a baseball bat then a knife for the same reason
