First Change your Interface
If you haven't already, change to Enhanced Interface -
Click Here and you will see the following box:
from now on, you'll have lots of formatting controls above the reply box:
You can insert smilies just by clicking the white smilie and selecting from the list, or you can click the box at the side:
the smilie will appear immediately in the reply box
If your browser is not capable of using the Enhanced Interface, you may have to use the Standard Editor or Basic Editor (see posts below)

The Standard Editor
The Standard Editor works in the exact same way as the Enhanced Interface. The difference is that you will only see the smilie code in the reply box
you will not see the smilie itself until you click Submit Reply or Preview Post
You can very quickly change between the Enhanced Interface and the Standard Editor by clicking the Switch Editor Mode Icon above the reply box:

Basic Editor
With the Basic Editor selected, you must type the appropriate smilie code into the reply box

Typing in the code you see on the left of this list will result in the smilie on the right.

It may be possible (depending on your browser's settings) to drag the Post Icons onto the reply box:

Please take note of the smilie provider's rules - many sites are happy for you to direct-link to their similies. Others require you to upload the smilie to a free image site (eg www.tinypic.com) so that you are not using up their bandwidth.
