£35 from Ashington to Edinburgh by train but only £16.70 if you buy 2 separate tickets for the same journey. Why do they do this? and who falls for it?

You're not comparing like for like.
The £35 fare allows you to take any Lumo or Northern train, the cheaper ones are only valid on the specific services you select at time of booking.
The equivalent ticket for the Newcastle > Edinburgh segment (Lumo only) costs £24.50.
So still a bit cheaper to buy separate tickets but not by as much.

The train for the first leg (Ashington to Newcastle) has a set fare of £3.00 peak and £2.60 off-peak all day every day no matter which train you get on.0 -
That's why I use the Scotrail website to book tickets.
For Ashington-Edinburgh 06:00-08:56 gives £15.40, a saving of £39.60 but the 08:00 arriving 10:20 is £35.30 with no saving at all.
I have BTW found that driving to Morpeth and getting a train from their is a good way of saving money (£11.90 for arriving at 08:56, £26.30 for the 10:20 arrival - it's £3 for parking for the day.1 -
