Day In Lieu - Pay will be deducted?

time in lieu is generallly paid time off in lieu of extra time worked.
It sounds as though bot you and your employer are a bit confused.
However, as others have ssaid, you need to check what your employee handbook says, to clarify your contractual rights.

one potential issue there may be a hangover from the old days in that traditionally holidays were given as X days + BH.
Companies where the BH were normally not worked and you were sick you did not get a day back, that's how it worked in a lot of places.
some did not give you days back if you went sick on booked holidays.
Prior to the working time regulations there was no right to holidays so companies could do what they liked.
Many companies have incompetent HR that have not updated their holiday policies to comply with current legislation with thinks like X+BH still in their policies.
BH have no place in the current statutory framework for paid holidays and if sick on a BH standard sick policies should apply with the paid holiday being taken at another time, I suspect many employees don't bother getting BH back if they are sick in workplaces that normally don't work them.
companies that give more than the 28 days can have contractual conditions that apply to the extra days but any that give less than 28+BH would need careful wording to comply with regs if they wanted to implement a no substitutes for the BH if sick on that day.
IF they agree that you are due under the regs a day in lieu then that needs to be paid as the legislation refers to PAID holidays.0
