If you've got Olympics tickets you get a free London Travelcard for the day, which is valid from Watford Jct. Does that mean I only need buy a return to Watford on that day ?

You are correct. You only need a return to Watford. Also you dont have to specifically get of the train. As long as the train passes through the train station then you just stay on the train.0

No, the train must stop at the station, also I think no Watford - London ticket is valid on Virgin Trains.0

You may well find that most of the cheaper tickets actually cost less for journeys all the way to London than for journeys to Watford.0

The trains does not have to stop at watford - but no doubt though train you do get on I bet probably does (cannot say though re Virgins trains) ie for a London Midland train.
Below is extract from e-mail I have - although from First Capital Connect. As a volunteer I get free travel zone 1-6 so need to pay for the element outside of London to Zone 6 - this was their response.
I can confirm that as along as you purchase a ticket to the station where your free pass becomes valid, the train you catch does not need to call at this station.0
